Is there a difference in the final quality between the option image recorder to produce an ISO file, versus "encode in directory" and then using software like ImgBurn to produce an ISO file?

None - the only difference is that Encode in directory does not create an ISO file, however it does allow you to specify where to place the disc files, which you can then burn either with VPX or a third party software that supports creating a DVD or BD disc from the disc files.
